Cointelegraph reports: The US Treasury has signaled that verified digital IDs could play a key role in tackling illicit finance risks in decentralized finance (DeFi). Adding identity verification in smart contracts can help ensure that users are properly checked before executing transactions. Nikita Dunets, Deputy Director of Digital Identity Verification at Regula, comments: “US regulators have always had concerns about crypto assets for multiple reasons: they can’t track the source of the income, the owner’s identity, KYC procedures on crypto platforms, etc. I would say that by using verified digital credentials (e.g., government-issued IDs, biometrics, or portable identity wallets), financial institutions can more accurately verify users during the initial onboarding. This makes it much harder for bad actors to create fake accounts or operate through anonymous wallets for money laundering—and this is exactly what US regulators want. Moreover, Digital IDs can be linked to sanctions lists, PEP databases, and transaction monitoring systems, which is very important. At the same time, by using decentralized identity frameworks, users can hold their credentials in a digital wallet and decide what to share with each service provider. Personal data can be encrypted or tokenized so institutions can only deal with verified tokens instead of the actual ID data. Regarding other data privacy concerns, the industry best practice is the shift from centralized ID databases (obvious targets for hackers) to federated or, for example, blockchain-based ID systems where credentials are cryptographically verified but not centrally stored. However, as we know, it's quite complex for a huge government machine to set up such an infrastructure and environment for financial institutions—and this is the main challenge. It is also worth encouraging sandbox frameworks where DeFi projects can test digital ID solutions under regulatory guidance.
